This is simple, create shape, open Masks palett and increase Feather, done!
@Pedja manipulating the inner/outer glows (etc) I guess...downloads.
But there are no masks? :S

@Pedja Create shape by Rectangle Tool (U), vector shape is the mask of layer. okey?

Neat technique, one I didn't think to use before 'cause I've never opened that damned mask palette. Oh the hidden wonders of Photoshop!
